Investor Tax Structures
Investor tax posture is the engine that drives feeder and blocker design. Four classes — US taxable, US tax-exempt, non-US, and ERISA plans — have mutually incompatible optimal containers, and the entire architecture is a system for letting all four share one strategy without any of them being taxed badly. ^[reports/Fund structuring tax jurisdictions.md]
US tax-exempt investors and UBTI
Tax-exempts are taxed on unrelated business taxable income (UBTI) under §§ 511–514. The dangerous limb in a fund context is debt-financed income under § 514, which re-characterizes even otherwise-exempt dividends and capital gains once an asset is acquired with acquisition indebtedness. ^[reports/Fund structuring tax jurisdictions.md] The 2015 guide puts the practical rule plainly: US tax-exempt investors may be subject to UBTI if the fund employs certain types of leverage, and to avoid UBTI they should invest through a tax-exempt offshore fund, most commonly via a master-feeder or side-by-side structure.
Because an exempt LP is treated as carrying on the partnership's business merely by writing a check, any levered fund pushes tax-exempts into a corporate blocker, which converts UBTI into dividend income excluded under § 512(b)(1). ^[reports/Fund structuring tax jurisdictions.md] Blocker mechanics: a check-the-box election treats the vehicle as a corporation for US tax purposes; ongoing distributions are dividends out of earnings and profits (§ 316), while liquidation is capital gain (§ 331). ^[reports/Fund structuring tax jurisdictions.md] The blocker's price is the 21% corporate rate — permanent since the 2017 TCJA and unchanged by the OBBBA (signed July 4, 2025). ^[reports/Fund structuring tax jurisdictions.md]
A total-return swap is the classic workaround — notional principal contracts are excluded from UBTI and are not indebtedness, so they carry no § 514 debt-financed income — though the IRS's 2010 LMSB Directive flags abusive TRS structures as a live audit risk rather than a safe harbor. ^[reports/Fund structuring tax jurisdictions.md]
Non-US investors in US assets
Two regimes apply. Income effectively connected with a US trade or business (ECI) is taxed net-basis plus a 30% branch profits tax on deemed remittance (§ 884), while US-source fixed/determinable income faces 30% gross withholding (§§ 1441/1442) — both reducible by treaty. ^[reports/Fund structuring tax jurisdictions.md] US real property gains are force-characterized as ECI under FIRPTA (§ 897) with 15% buyer withholding (§ 1445). ^[reports/Fund structuring tax jurisdictions.md] The offshore corporate feeder prevents ECI from ever arising and caps US tax at treaty-reduced dividend withholding, or zero on liquidation capital gain — except FIRPTA, which a mere corporate layer cannot fully block when the asset itself is US real property, because the blocker holds the USRPI. ^[reports/Fund structuring tax jurisdictions.md]
US taxable individuals in offshore funds
These face the hostile pairing of CFC/Subpart F/GILTI (if a ≥10% US shareholder of a >50%-owned CFC, taxed currently at ordinary rates with no § 250 deduction) and PFIC (if ≥75% of income or ≥50% of assets are passive under § 1297, triggering the § 1291 excess-distribution-plus-interest regime and Form 8621). ^[reports/Fund structuring tax jurisdictions.md] A hedge-fund-style vehicle is structurally a PFIC, so sponsors route US taxable investors through the domestic partnership feeder to keep them out of the offshore corporate vehicle entirely. ^[reports/Fund structuring tax jurisdictions.md] The OBBBA reinstated § 958(b)(4) downward attribution for tax years beginning after December 31, 2025, converting many faux CFCs in fund structures back into non-CFCs and killing the faux-CFC risk. ^[reports/Fund structuring tax jurisdictions.md]
ERISA plans
If benefit plan investors hold 25% or more of any class of equity, the fund's assets become plan assets and the manager becomes an ERISA fiduciary. ^[reports/Fund structuring tax jurisdictions.md] Managers stay under 25% per class, or qualify for the VCOC/REOC operating-company exceptions, which require ≥50% of assets in operating companies with direct contractual management rights. ^[reports/Fund structuring tax jurisdictions.md]
Manager-side treatment
§ 1061's three-year holding rule for carried interest was unchanged by the OBBBA — the Carried Interest Fairness Act was not enacted — so carry still converts to long-term capital gain only after a three-year hold. ^[reports/Fund structuring tax jurisdictions.md] Management fees remain ordinary income subject to self-employment tax. ^[reports/Fund structuring tax jurisdictions.md]
Side letters
Side letters are negotiated at the feeder level — the 2015 guide notes most offering documents let the management team negotiate special terms that are not applicable to other investors.
The whole exercise is a tax-shape matching problem: route each investor to the container whose tax character matches its own cost-of-capital, rather than letting a single pooled vehicle impose one tax answer on everyone. See valuation-across-asset-classes for how the same asset, held through different wrappers, can carry different after-tax values.
